Franked Dividends – A Free Lunch?

Do-It-Yourself investors skew their investment portfolios towards shares that pay franked dividends. This is especially prevalent amongst trustees of SMSF’s who appear to over value the worth of dividend franking credits.
Franked dividends are considered by many to provide a “free lunch”. Consequently, fully franked shares are overweight in the investment decision process.

We believe investors should not favour particular shares simply because they pay franked dividends. The usual thinking behind such behaviour is, in our view, flawed.

The Four “Myths” about Dividend Franking

Consider the Four Dividend Franking Myths below:

Myth 1: Higher franking dates suggest better future stock performance

Analysts believe a company’s share price is driven mostly by the stock market’s assessment of its after-tax profit. If they are right, then choosing one company’s shares over another based on current franking levels alone does not make sense.

Myth 2: Franking benefits low rate taxpayers

Some low tax rate shareholders (e.g. self managed super fund trustees) believe they get a better relative advantage (compared to higher rate taxpayers) as a result of receiving franked dividends.

Although there is no doubt that they receive an absolute advantage as a result of their lower tax rate, this will be the case regardless of the level of franking.

Myth 3: Markets incorrectly price the benefit of franking

It’s often suggested that shares offering fully franked dividends provide a benefit not available from unfranked shares. We hope that the above discussion will cause those with this point of view to reconsider.

However, even if you remain unconvinced by that discussion, it is unreasonable to expect that the share market would remove any such arbitrage profit opportunites.

Stock markets are extremely efficient. They rapidly incorporate all known information and biases into share prices. The franking level of shares is well known and any benefit (real or perceived) is almost certainly already reflected in prices.

A rational investor would be prepared to pay more for the franked share compared with the unfranked share. Fund managers will continue to pay up for any franking benefit until the higher price exactly offsets the benefit.

Efficient stock markets adjust to remove any arbitrage opportunities or “free lunches”.

Myth 4: A smart super investment strategy – fully franked, high yielding Australian shares

An investment strategy that emphasises the level of franking is also likely to focus on higher dividend paying shares, to maximise the perceived benefit.

In addition to defying other elements of a sound investment philosophy, such an approach implies an expectation of higher income and lower growth returns, effectively ignoring the relative tax advantage of capital gains tax over income tax.

Capital gains tax offers better opportunity for tax management than franking. Tax can be discounted and deferred (sometimes indefinitely) to reduce the overall tax rate.

The franked dividend investment strategy is misguided…

An investment strategy based predominantly on exploiting the perceived advantages of fully franked shares is naïve.

While franking should be a consideration, as a driver of investment strategy it ignores the importance of the primary variables in the portfolio construction equation – risk, liquidity, costs and a comprehensive tax approach.

An investment strategy that considers these broader issues is far more likely to meet your long term requirements.

There are basically two ways to invest your money over a long time period.You can either put your money into something that is considered to be safe like a t-bill or a savings account.Or you can put your money into something that has a much higher potential to make money, but can also lose you money, something like stocks.

Now that seems like you would make a little bit of money over the long term, but it is actually a loss. Because inflation is at 3% you would need to have $1,806.11 to have the same amount of buying power in the 20 years as you would if you had $1,000 now.

This means you would have actually lost 17.77% of your money simply by holding it into a savings account that earns a measly 2%/year interest.Once more you will have to pay taxes on it. It would be the only situation where you would actually lose money and have to pay taxes on it as a gain.Extremely bad idea.

We all know the importance of saving money.But just saving your money is not the best way to go about it.If you do not want to go backwards, but instead reverse it and go forward you will have to start investing your money into something that is not simply “100% risk free” because that is the only way not to lose buying power.

Stocks have gone up on average 10% a year. After 20 years a $1,000 investment would be worth $6,727.50.That means you can start making money and growing your wealth instead of losing buying due to inflation. And that is the average.If you listen to smart stock market tips and then do your own research before investing then you might be able to do even better then that.

Also if they are dividend paying stocks you will get extra money off of the dividends.Most stocks that do pay dividends will pay out a higher dividend then CDs will have, and this is just extra profits.

If you want to make your money work for you, you will have to rake some sort of risk.Playing it safe will keep you safe, but it will not help you grow or reach your goals.

Time Zones In Forex Trade Signals

Many traders find that the forex trading time zones can be a bit intimindating . Like many others , when I started in this global, cash, 24 hour market, the issue of time zones didn’t make much sense . Over time that would change and in this article I will share some basic insights as to how I handle the 24 hour market and hopefully this will give you some help when getting prepared for another big trading day.

You first need to think about where you’re living , or where you plan to do most of your forex trade signals trading from. This is the most important factor that affects how this 24 our market is looked at . For example, let’s suppose you reside in California which is on Pacific Standard Time and on the United States West Coast which is three hours behind East Coast time in New York.

Now that we know the trading will be done in California, which is 3 hours behind New York , we can start planning our forex trade signals trading day. In this never sleeping 24-hour market (but gets very quiet on weekends and major international holidays such as New Years ) the day is rest and stops when the financial centers in New York close at or around 5pm EST and the banking centers in the Far East like Hong Kong and Tokyo about the same time are opening and starting a new day . Keeping this in mind it is best to set your trading charts up so that the daily bar or candle that you are using closes at 5pm EST every day .

Since we know we’re trading from the US West Coast which happens to be three hours behind EST in New York and we know when the market resets and stops to start a new day . The next thing to consider is when you will get ready and plan for the next day . If you happen to be in California , as in this example , and you happen to be a night owl then you may want to start preparing to trade the London Session from about 1am PST (4am EST) to 4am PST (7am EST) . Perhaps you like sleeping and you want to sleep through the session in London but have no problem getting up early , around 4am PST (7am EST) so you get a look at the end of the London session and prepare for the start of the New York session which gets going about 5:30am Pacific Standard Time, or 8:30am Eastern Time . Or, finally, perhaps you hate waking up early and so you’d prefer to be a middle of the day trader ; not a problem . Just wait until around 2pm PST (5pm EST) when Tokyo gets started and you can do your trading during this session .

Now you’ve got a clear handle on what the major forex trading time zones are all about and your days can be planned accordingly. And remember , planning and being prepared are the most important factors, yet often overlooked of success in this business and any other business . So this is how you plan out your forex trade signals day.

CD Rates – How To Calculate Them

I am really not excellent at mathematics. Numbers baffle me in a way that taking a look at them makes me dizzy. But then I came on some additional money and I decided to invest it in a CD account at my bank. Naturally, I marvelled how much it’ll earn in charges. So I asked the bank’s representative to enlighten me on the matter.

She told me that there are four basic factors in working out CD bank rates. One factor is the Principal which is really the quantity of money that you deposit in the account. In my case, it is $1000. Another factor is the rate being offered by the bank. Now my bank offers three percent per annum for a deposit of $1000. The third factor is the Term or the amount of months the money is left with the bank. I decided to deposit it for 6 months. The last factor is the Compounding Frequency. My bank offers a monthly compounded interest. Actually this is the common compounding frequency that banks apply to CD accounts. You get the best CD rates if the interest is compounded more often.

So let me illustrate the computation on my $1000 deposit:

Principal = $1000
Rate = 3% per annum
Term = 6 months
Compounding Frequency = monthly

Interest = Principal x Rate / 1 year x 6 months
= $1000 x .03 / 12 x 6
= $15

So at the end of 6 months I am getting a total of $1015.

By the way, there are 2 ways that CD bank rates are figured out. If you want to get monthly interest on your CD deposit, the bank will use the annual percentage rate (APR) to work out the expected earnings of your money. If on the other hand you need the interest compounded till your CD account’s maturity, the annual percentage yield (APY) is utilized.

Since the rate and the terms are O.K with me, I opened the CD account at my bank. Though I’m of the opinion that CD rates alter among banks, I’m confident in my bank’s stability.

Investors Should Look Into Dividend Reinvestment Plans

Many companies offer shareholders the opportunity to purchase new shares with their dividend payments, rather than take it as cash. This scheme is called a dividend reinvestment plan.

One of the main benefits is that extra shares bought in the plan are usually offered at a discount. The discount varies, but is usually between two and five percent, and sometimes as high as ten percent.

A second great advantage is that shareholders don’t pay brokerage when reinvesting their dividends. That means you can build up your stake in the company at no extra cost.

As an example, say you own 1,000 shares in a company which has just paid a final dividend of $1.00 cents per share. The shares are valued at $50 each and are offered at a five percent discount in the dividend reinvestment plan. You could take $1000 in cash, or you could increase your stake in the stock by 21 shares (The dividend payment of $1000 being divided by the discount price of $47.50). The next time the company pays a dividend, you will receive an additional 21 units of that dividend (taking your total dividend allotments to 1021), further increasing your stake in the share and indirectly forcing you to save.

The downside however is that you need to be diligent with your record keeping, so that your accountant can accurately work out capital gains tax when your shares are eventually sold. You should also consider whether you want to increase your stake in the company. It may be over priced, or you expect it to underperform. In which case you may be better off taking the cash and investing it elsewhere.

It is important to consider your own situation when deciding whether or not to participate in a dividend reinvestment plan. If you are not going to notice the dividend payment, or are likely to spend the cash, then dividend reinvestment plans can be a great way to purchase discount shares, save on brokerage and force you to save. But if the burden of keeping tax records on all your dividend reinvestments is going to be prohibitive, or you think your stock is overvalued, then perhaps you should avoid avoid. In summary, a dividend reinvestment plan is a low cost way of buying additional shares.

The financial shows are brilliant. You can quickly see how the markets are doing by quickly turning the TV on. I doesn’t require much time, you can see all that you need to in a couple of seconds. It is good to keep it on while you are doing other things like eating your dinner or doing some housework.

One negative about the TV is its inability to be tailored to your needs. If you want to hear the latest on Coca Cola then you have to hope that they decide to cover it. This is the advantage of the internet, you will be able to take advantage of its stock trading research. All you do is type the name of the stock that you want to find information about.

The stock trading newsletter medium has been around for a long time. They usually are subscripton based and you get a physical newsletter in the post and they tend to run on a monthly basis. Usually they will give you a host of recommendations and it is good to be able to carry them around with you. You will be able to find these on the internet too.

Now we move on to the iPhone (and most smart phones). You can buy specific apps that allow you to follow your portfolio from anywhere and at anytime. They are expensive but it allows you so much flexibility. You can do your research while you are on the road. Now that we have the iPad then this is going to easier and easier.

Overall I believe you need to combine all of the above. Keep in touch with the markets on the TV, dig deeper with your research on the internet and use a stock trading newsletter to generate ideas. A simple way to combine all three is using a phone.

Taking an objective look at the S&P500 it would appear likely that there are plenty of reasons why these markets might be close to completing major topping patterns right now. In our view, it is looking increasingly likely the S&P500 is again set for another significant swoon in prices at any time now in what is likely to be a very strong second down wave in a much larger downtrend move.
